What is the correct way to set drag to a certain poundage? I tied the line on a hand held fish scale, and pulling straight out horizontally from reel gives one reading for lbs, but holding the scale on the ground and then pulling up on the rod/reel and putting the bending rod into play (like actual fishing) gives another lb reading.

The method descibed were as you attach the scale to something that won't move and put bend in the rod is the correct method. It's real world similar to an actual fish.

You fight the fish from a bent rod so that is how the line is going to be stressed, so you want to test it with the bend. 5lbs of drag at the reel can easily be 8-10lbs at the rod tip depending on the rod and its action.
